Yes, they convert uploads to divx format, unless it's already in divx format. Mind you the site is still a beta so they are probably still having a few upload and conversion bugs.
From what I read in the forum, it checks the header of the file to see if it's already divx and if it is then the file will bypass the conversion stage.
So I guess that if the file has an avi extension, but was actually encoded with divx then it would too pass the conversion stage as well. This is only a GUESS, I've not seen any confirmation of this!

If you want to convert yourself before uploading you can use Divx Author 1.5 or TempgEnc Dvd Autor with Divx Authoring, both of which can be found in the Internet Cafe. I'm sure there are several other programs as well.
